Learn more about mutual funds

What are mutual funds?

A mutual fund pools money from many investors to buy stocks, bonds, gold and other assets. Asset Management Companies (AMCs), or fund houses, collect the money, manage the investments and handle investor transactions, and a professional fund manager picks the assets according to the fund’s objective.

The expense ratio is what the AMC charges for managing the fund. It varies from fund to fund, and SEBI caps the maximum a fund can charge based on its assets. Mutual funds in India are regulated by SEBI.

What are the benefits of mutual funds?

Mutual funds are professionally managed, liquid (you can buy or sell units on any business day) and affordable, since you can start with a small amount.

They spread your money across many stocks, bonds and other assets, which reduces exposure to any one investment, and they are well regulated, with clear disclosure of holdings, fees and performance.

How to buy and sell mutual funds

To buy, complete your KYC, choose a platform (a fund house directly or an investment platform), pick funds that suit your goals and risk, and decide between a lump sum and a SIP.

Before selling, check the fund’s performance and your goals, the capital gains tax that may apply, and any exit load for redeeming early. Then rebalance what remains so it still suits you.

SIP or lump sum?

A Systematic Investment Plan (SIP) invests a fixed amount at regular intervals. It is convenient and averages the price at which you buy units over time.

A lump sum is a one-time investment, often made when you receive a larger amount, such as a bonus or the proceeds of a sale.

Understanding fees in mutual funds

The expense ratio covers the fund manager’s fee, administration and other running costs, as a yearly percentage of assets. A lower expense ratio leaves more of the return with you over the long term.

An exit load is charged if you withdraw within a set period. Transaction costs inside the fund also affect returns. Direct plans carry no distributor commission.

Types of mutual funds by asset class

Equity funds invest mainly in stocks and are grouped by company size: large-cap, mid-cap, small-cap and multi-cap. Debt funds invest in bonds and money-market instruments, such as liquid, overnight and corporate bond funds.

Hybrid funds mix equity and debt, such as balanced hybrid, dynamic asset allocation and arbitrage funds.
